You've got the right idea, Jason.
The problem with the current rule is that the so-called "penalty" for an illegal move is completely inappropriate. It penalizes newcomers to the game, and those who play mostly online, but lets real cheaters off the hook.
Furthermore, by defining a specific type of behavior and an associated penalty, the rule seems to be promoting illegal moves into a normal part of play, similar to a foul in basketball -- if you're willing to pay the penalty then you're not cheating if you do it.
But of course it is cheating. That's why people don't do it. Not because of the silly "penalty."
If it is deemed necessary to penalize illegal plays, the way to do it is with a uniform penalty, like the one Jason proposes. Another possibility is some kind of warning system. If you make an illegal play, your opponent points it out and you get a warning. Three warnings in one game and you lose a point.
But I think the game works fine without a penalty. Just the embarrassment of having made a mistake is enough for most people.
