I have proposed a very simple form of this: everyone entered in the tournament can place a bet (up to half of the entry fee--we don't want the bets to be too high or it might encourage someone to throw a match) on any players before the start of the tournament, and that turns into a pari-mutual. And you can pay 1st, 2nd, and 1st. consolation. It's fast, fun, you have a piece of someone, and the market decides what return you get. If everyone only bets on the favorite and he wins, the return is far smaller than if you put your money on an underdog.
